The sell-off in mortgage-backed securities ETFs was even more extreme than September's headline $2.4 billion sector outflow suggested. BlackRock's iShares MBS ETF (NASDAQ:MBB) suffered roughly $2.67 billion in redemptions in September, its largest monthly outflow since the fund's 2007 inception.

Agency MBS are backed by Fannie Mae, Freddie Mac, or Ginnie Mae; if an underlying residential borrower defaults, the agency repurchases the loan at par value, insulating holders from direct loss. Newly minted agency mortgages carry a 6.0% production coupon up from 5.5% earlier this year. We look at several options yielding 4.3% to 15% to invest in agency mortgages.

Shorter-dated Treasuries, high quality corporates and munis as well as international bonds make sense for a diversified portfolio.

The iShares MBS ETF (MBB) faces downside risk due to rising intermediate-term rates and persistent inflation pressures as an intermediate duration FI exposure. Convexity risk and borrower prepayment optionality limit MBB's upside in speculative positive developments, while effective duration of 5.68 years exposes it to a possible rate hiking cycle incoming. Fed's hawkish stance, strong jobs data, geopolitical instability, and crowding out dynamics in debt markets reinforce the bear case for MBB as a duration bet.
